Obsolete since iPhone firmware 3.0 is here. Check the updated guide at here.

–If you have used yellowsn0w tool to software unlock the iPhone 3G, make sure you use this guide to create custom firmware through PwnagTool before update. It will help to preserve the baseband 02.28.0 which will be able to keep the software unlock works.

[works for the firmware 2.2.1]

Thanks to iPhone Dev Team. If you are using firmware 2.2 now and plans an upgrade and jailbreak, there is no need to do a complete restore of iPhone 2G/3G. Previously, we needed to create a custom firmware using iPhone Pwnage Tool, then restore the iPhone 2G/3G so that we can enjoy the latest firmware. But, now with QuickPwn, you do not need to do so.

The following guide will show you how to upgrade a jailbroken iPhone to the latest firmware.

As usual, do it at your own risk. Remember to backup before you start.

Download QuickPwn for Windows here.

Step 1. Upgrade iPhone to the latest firmware by clicking “Update” in iTunes. After update, all the jailbroken app on iPhone/iPod Touch will be gone.

Step 2. Run QuickPwn. It will ask you to connect with USB cable. Click the bottom right arrow to continue.

Step 3. Click Browse. Choose “C:\Users\[Your name]\AppData\Roaming\Apple Computer\iTunes\iPhone Software Updates”. Make sure you choose the 2.2.1 firmware. For iPod Touch, it is at “C:\Users\[Your name]\AppData\Roaming\Apple Computer\iTunes\iPod Software Updates”.

Step 4. Choose whether you want to use Cydia or Installer. You may also select whether you want to replace the default Apple logo to pineapple logo.

Step 6. It will ensure you have connected with USB cable. It will then prompt to do a set of instructions. Make sure you follow them correctly.

Step 7. If you have followed them correctly, you will be able to see it sending files to the iPhone. You will see the “Finished” screen. Wait for your iPhone to finish the rest of the job. Once your iPhone boot to the home screen, you have finished.

Note if you are using iPhone 2G with unofficial carrier, you need to install “BootNeuter” from Cydia. Then, run the BootNeuter, choose to unlock the iPhone.

    Mrmojo,

It works. But, everything has the risk. NO ONE can expect it works 100%. no guide on the internet can make sure it works 100%. So, try it at your own risk.
